Discounted Cash Flow (DCF) is the adjustment of all future free cash flows a company will produce to their present value, considering the time value of money. It relies on the principle that money loses its purchasing power over time due to inflation and opportunity costs.
When applying this model, we apply a gravitational discount to the system by dragging future liquid outputs back to the present. DCF analysis forces the observer to map out the entire lifecycle of the corporate engine and accurately project the precise velocity of those cash streams.
Weighted Average Cost of Capital (WACC): Systemic Fuel
Every business uses a mix of external debt (loans) and internal equity (shares) to sustain its operations. The Weighted Average Cost of Capital (WACC) is the blended average of the total costs the company pays for these funding sources.
No fuel is free. WACC represents the specific friction penalty a company pays to access resources. EBITDA gives us a clear view of the engine's raw operational horsepower. However, if the fuel line is leaking, horsepower means nothing. This is where Free Cash Flow steps in, acting as the ultimate truth serum that measures the pure, unencumbered liquid energy remaining after the engine has paid for its own structural maintenance.
P/E Ratio, Earnings Yield, and Dividends: Calibration Metrics
The Price-to-Earnings (P/E) Ratio shows how much investors are paying for 1 unit of profit produced by the company. Earnings Yield is the inverse of this; it expresses what percentage of annual profit the invested money generates. The Dividend Yield is the ratio of the portion of this profit distributed to the investor as cash relative to the investment cost.
These metrics act as basic thermometers measuring the temperature in the system. Market Capitalization vs Enterprise Value: Absolute Scale
Market Capitalization is the equity value found simply by multiplying the current price of outstanding shares. Enterprise Value, on the other hand, is the true acquisition cost obtained by adding the company's debts to this and subtracting the cash in the vault.
Market Capitalization is merely a price tag assigned by the crowd to the ownership shares; whereas Enterprise Value represents the true, absolute weight of the entire structure. When a corporate acquisition occurs, the buyer must take on not just the surface shares, but also both the structural debts (liabilities) and the energy in the vault (cash).
Behavioral Finance: The Friction of the Human Element
Even the most elegant mathematical model will fail if it ignores the human element and psychological variables. Behavioral Finance studies the fact that investors in the market are not rational and make decisions based on fear, greed, and cognitive biases.
